How Exchange Rates Work
An exchange rate is the price of one country's currency expressed in terms of another country's currency. Most of the world's major currencies operate on a "floating" exchange rate system. This means their value is determined by the foreign exchange market (Forex) based on supply and demand.
Factors that influence exchange rates include:
- Inflation Rates: Countries with consistently lower inflation exhibit a rising currency value.
- Interest Rates: Higher interest rates offer lenders in an economy a higher return, attracting foreign capital and causing the exchange rate to rise.
- Public Debt: Countries with large national debts are less attractive to foreign investors, which can lead to a weaker currency.
- Political Stability: Investors seek safe havens. Political turmoil often results in a depreciation of a country's currency.
The Hidden Costs of Currency Conversion
It is important to note that the rate you see on our calculator (and on Google) is the mid-market rate. This is the rate banks use to trade with one another. However, when you, as a consumer, convert money at a bank, airport kiosk, or via PayPal, you will almost never get this exact rate.
- The Spread: Money exchangers buy currency from you at a lower price and sell it to you at a higher price. The difference (the spread) is their profit.
- Transaction Fees: Many credit cards charge a 3% "foreign transaction fee" on every purchase made in a foreign currency.
- Dynamic Currency Conversion (DCC): When a foreign merchant offers to charge your card in your home currency instead of the local currency, decline it. The merchant's bank will apply a terrible exchange rate. Always choose to pay in the local currency.
